How does the R&D Tax Credit work?

The federal R&D Tax Credit is one of the most valuable incentives available to businesses investing in innovation in the United States. Yet despite being available for more than four decades, it remains widely misunderstood. Many organizations assume the credit only applies to scientific breakthroughs or cutting-edge technology companies, when in reality it supports a much broader range of activities.

Companies across manufacturing, software, engineering, construction, architecture, life sciences, food and beverage, and many other industries may qualify. Any organization working to develop, improve, test, or refine products, processes, software, or techniques may be conducting activities that support an R&D Tax Credit claim.

Understanding the purpose of the R&D Tax Credit

The Credit for Increasing Research Activities, commonly known as the R&D Tax Credit, was established in 1981 to encourage companies to invest in innovation within the United States. Lawmakers recognized that research and development fuels economic growth, drives technological advancement, and creates high-value jobs.

The credit was designed to offset a portion of the costs associated with qualified research activities. By reducing tax liability, the incentive helps organizations reinvest in future development and remain competitive in their markets.

Unlike grant programs or limited funding opportunities, the R&D Tax Credit is part of the tax code. There is no annual pool of money that can run out. If a company qualifies, it may be able to claim the credit regardless of how many other organizations are doing the same.

Activities that may qualify for the R&D Tax Credit

Wages often represent the largest component of an R&D Tax Credit claim. Employees who directly perform qualified research activities may contribute eligible costs. This can include engineers, developers, designers, scientists, project managers, and supervisors involved in research efforts.

Contract research expenses

Organizations frequently rely on third-party contractors to support development projects. A portion of these contractor costs may qualify depending on the nature of the work and contractual arrangements.

Supplies and materials

Materials consumed during the development, testing, or prototyping process may be eligible. These expenses often arise during product development, manufacturing improvements, and engineering projects.

Cloud computing and technology expenses

As software development becomes increasingly important across industries, certain cloud-hosting and computing costs associated with development activities may qualify as part of an R&D claim. 

Calculating the R&D Tax Credit

The R&D Tax Credit is intended to reward incremental research investment. Rather than simply reimbursing all development costs, the calculation compares current-year research spending to historical spending levels.

The most commonly used method is the Alternative Simplified Credit (ASC).

Under this method, current-year qualified research expenses are compared against historical averages from previous years. The resulting calculation determines the amount of credit available.

While the calculation itself can become technical, many organizations receive a benefit equal to a meaningful percentage of their qualified research expenditures. At the federal level, under the U.S. Research & Experimentation (R&D) Tax Credit, businesses can see an effective benefit of roughly 7-10% of qualified research expenses (QREs) annually, with additional state R&D credits available that vary by jurisdiction.

Because every organization has a unique history of research spending, the value of the credit varies from company to company.

The financial impact of the credit

Once calculated, the credit is applied against tax liability.

For established businesses, the credit typically reduces federal income taxes owed. Depending on the state, additional state-level credits may also be available.
